Welcome to Loss Given Default
Learn how to assess recovery risk through a credit analyst lens.
Loss Given Default (LGD) is an important measure used in commercial credit risk assessment. It estimates the proportion of exposure a lender may lose if a borrower defaults, after taking into account recoveries from security and other sources.
For a credit analyst, LGD helps answer an important question:
If the borrower defaults, how much could the lender lose?
While Probability of Default considers the likelihood of default, LGD focuses on the potential severity of loss if default occurs. It is influenced by factors such as security value and quality, collateral coverage, priority, enforceability, recovery costs and the time required to realise assets.
Strong security does not eliminate credit risk. Asset values may decline, recovery may take time and legal or enforcement costs may reduce the amount ultimately recovered. A credit analyst therefore needs to assess not only what security is available, but how reliable and recoverable that security may be under a default scenario.
In this module, you will learn how to interpret LGD, assess the key factors that influence recovery outcomes and understand how security strength, recovery assumptions and collateral coverage affect potential loss.
By the end of this module, you will be able to assess LGD drivers, identify key recovery risks and use LGD insights to support well-reasoned credit recommendations.
What to Expect in This Module
You will work through practical commercial lending scenarios that demonstrate how Loss Given Default is used in credit assessment.
You will learn to:
- Understand how LGD is determined using exposure, security values, recovery assumptions and realisation costs.
- Assess how asset quality, collateral coverage, priority and enforceability affect recovery outcomes.
- Identify factors that may increase potential loss following default.
- Apply LGD insights to support broader credit assessment and well-reasoned credit recommendations.
How You Will Learn
Throughout this module, you will complete Review Questions and Final Questions & Exercises designed to reinforce your understanding and test your practical application.
You will:
- Calculate and interpret LGD using relevant recovery assumptions.
- Assess security value, collateral coverage and recovery risk.
- Identify assumptions or factors that may weaken expected recovery outcomes.
- Use LGD insights to support clear and well-reasoned credit recommendations.
